Definition
A real time series is integrated of order , written I(), if it is not weakly stationary but its first difference is. An example is an ARIMA(, , ) process whose moving-average polynomial has no root at , such as a random walk. Let , with , be a vector time series whose components are all I(). The series is cointegrated if there is a vector , , such that the linear combination is weakly stationary. Such a is a cointegrating vector.
Remarks
The cointegrating vectors, together with , form a linear subspace of ; its dimension , with , is the cointegrating rank. More generally, components that are I() are cointegrated of order (, ) when some nonzero combination is I() with .
Example: let be a random walk and a white noise independent of it, and set and . Both components are I(), and gives , which is stationary, so the pair is cointegrated.
Non-example: two independent random walks and with step variance are not cointegrated. For , the combination is again a random walk with step variance , which is not stationary.
In the Engle–Granger method, is estimated by regressing one component on the others. Then a Dickey–Fuller type test is applied to the residuals, with critical values adjusted for the estimation step. The Granger representation theorem links cointegration with error-correction models.
