Definition

Consider the linear model yi=xiTβ+εiy_i = x_i^T \beta + \varepsilon_i, i=1,…,ni = 1, \dots, n, with xi∈ℝkx_i \in \R^k, β∈ℝk\beta \in \R^k unknown and E[εi]=0E[\varepsilon_i] = 0, where E[xiεi]≠0E[x_i \varepsilon_i] \ne 0 is allowed. A random vector zi∈ℝLz_i \in \R^L with L≥kL \ge k is a vector of instruments if:

  1. (exogeneity) E[ziεi]=0E[z_i \varepsilon_i] = 0;
  2. (relevance) the L×kL \times k matrix E[zixiT]E[z_i x_i^T] has rank kk.

Let XX, ZZ and yy stack the xiTx_i^T, ziTz_i^T and yiy_i as rows, and assume ZTZZ^T Z and XTPZXX^T P_Z X are invertible, where PZ=Z(ZTZ)−1ZTP_Z = Z (Z^T Z)^{-1} Z^T. The two-stage least squares or instrumental variables estimator is β^IV=(XTPZX)−1XTPZy.\hat\beta_{\mathrm{IV}} = (X^T P_Z X)^{-1} X^T P_Z y. When L=kL = k and ZTXZ^T X is invertible, it reduces to β^IV=(ZTX)−1ZTy\hat\beta_{\mathrm{IV}} = (Z^T X)^{-1} Z^T y.

Remarks

The name two-stage least squares comes from its computation. First regress each column of XX on ZZ, which gives X^=PZX\hat X = P_Z X, the orthogonal projection of XX onto the column space of ZZ. Then regress yy on X^\hat X by ordinary least squares. Under clauses 1 and 2, for independent and identically distributed observations with finite second moments, β^IV\hat\beta_{\mathrm{IV}} is consistent for β\beta, while ordinary least squares in general is not.

Example: k=L=1k = L = 1, no intercept, yi=βxi+εiy_i = \beta x_i + \varepsilon_i. Exogeneity gives E[ziyi]=βE[zixi]E[z_i y_i] = \beta E[z_i x_i], so β=E[ziyi]/E[zixi]\beta = E[z_i y_i] / E[z_i x_i]. The estimator ∑iziyi/∑izixi\sum_i z_i y_i / \sum_i z_i x_i is the sample analogue.

Non-example: if ziz_i is independent of xix_i and E[zi]=0E[z_i] = 0, then E[zixi]=0E[z_i x_i] = 0 and clause 2 fails; the ratio above has a denominator tending to 00 and does not identify β\beta. Instruments that satisfy clause 2 only barely, called weak instruments, give unreliable estimates in finite samples.
