Definition
Let be a probability space, let , and let be a sequence of random variables with values in . For each let be a Borel measurable function. A stochastic difference equation is a recursion together with an initial random variable with values in . Its solution is the stochastic process defined recursively by these equations.
Remarks
Example: the autoregressive equation of order , with and independent identically distributed , is a stochastic difference equation with . Its solution is .
Non-example: with a constant involves no random input, so it is a deterministic difference equation whose solution is a single sequence.
Higher-order equations, such as the autoregressive model of order , , become first order on by stacking consecutive values. If are independent, the solution is a Markov chain. It is time-homogeneous when does not depend on and the are identically distributed.
